Why Energy Policy Matters for Data Centers

Data centers don't run on goodwill; they run on power — massive, uninterrupted, predictable power. Increasingly, the rules governing that power are being written not in Washington, but in state capitals by lawmakers like Rep. Dean Arp of North Carolina, who has made clear he sees energy policy as fundamentally a state issue. That perspective is reshaping how data center developers site, build, and operate facilities across the country.

The stakes are enormous. A single hyperscale data center can consume anywhere from 20 to over 100 megawatts of electricity — enough to power tens of thousands of homes. When state legislators start rewriting the rules around how that power is generated, priced, and taxed, the ripple effects move quickly through the industry.

Energy Policy Is Not a Background Issue Anymore

For most of the past two decades, data center developers treated energy policy the way most businesses treat accounting: necessary to deal with, but not strategically central. That's over.

The convergence of AI workloads, edge computing, and cloud infrastructure expansion has pushed data center power demand to the top of grid operator priority lists. The U.S. grid operator PJM — which covers 13 states and Washington D.C. — projects that peak power demand could increase by as much as 40% over the next decade, driven significantly by data center growth. State policymakers are responding, and not always in ways that favor operators.

State energy policy has become one of the most important site selection variables for large-scale data center development. A favorable regulatory environment can mean the difference between a project that pencils out and one that doesn't — before a single server rack is installed.

The key policy variables include renewable portfolio standards (RPS), net metering rules, utility rate structures, interconnection timelines, and tax treatment of data center equipment and power consumption. Each of these can vary dramatically from one state to the next, creating a fragmented national picture that developers must navigate carefully.

How State Policies Create Winners and Losers

Not all states are created equal when it comes to data center infrastructure impact. Some have actively competed for the industry with aggressive incentive packages and streamlined permitting. Others have let regulatory complexity and high utility rates push developers elsewhere.

Virginia built the world's largest data center cluster — Northern Virginia now hosts roughly 25% of all global internet traffic — partly by offering favorable tax treatment and relatively cheap, reliable power. Texas attracted investment through deregulated energy markets that, in theory, give large consumers more purchasing flexibility. Georgia carved out a robust incentive program that made Atlanta one of the fastest-growing secondary data center markets in the country.

The common thread isn't cheap power alone — it's predictability. Developers can work with higher costs if they can model them accurately over a 15-to-20-year asset life. What kills projects is regulatory uncertainty: the prospect that rules will shift mid-development or that interconnection approvals will stall for years while the grid catches up.

States that treat energy policy as a state issue — as Rep. Arp does — create both opportunity and risk. Opportunity, because state-level decisions can move faster than federal action. Risk, because a state legislature can also reverse course quickly, and without the same degree of national stakeholder input that federal rulemaking requires.

The Real Compliance Burden

Regulatory compliance in the data center world isn't just about keeping the lights on legally; it's a capital planning exercise.

When a state raises its renewable energy targets — say, moving from 20% to 50% renewable by 2030 — utilities pass those costs through to large commercial customers. Data centers, as some of the largest power consumers on the grid, absorb a disproportionate share of that adjustment. A facility running 50MW continuously is paying for renewable energy certificates, capacity charges, and transmission costs that add up to millions of dollars annually beyond the raw cost of electricity.

Interconnection is its own quagmire. In many states, the queue to connect new load to the grid stretches two to four years. That's not a regulatory footnote — it's a project timeline. A developer who secures land and permits in 2024 may not have guaranteed grid access until 2027 or 2028, which fundamentally changes the financial model.

The operators who underestimate compliance costs are the ones who end up in distressed asset situations — and they're showing up more frequently at auction.

Beyond power, some states are beginning to impose water use reporting and restrictions on data centers, which rely heavily on evaporative cooling. This adds another layer of regulatory exposure that wasn't on most developers' radar five years ago.

Navigating the Regulatory Terrain

The developers and operators who are thriving in this environment aren't just reacting to policy; they're engaging with it.

The most sophisticated players embed policy monitoring into their site selection process from day one. They track legislative calendars, engage with utility integrated resource planning (IRP) processes, and build relationships with state energy offices before they need a favor. That kind of proactive engagement doesn't guarantee favorable outcomes, but it dramatically reduces surprises.

On the incentive side, there's real money available for operators willing to do the work. Federal investment tax credits under the Inflation Reduction Act can offset the cost of on-site solar and battery storage. Several states layer additional credits on top of that. A data center that pairs on-site generation with grid consumption can materially reduce its effective energy cost while simultaneously improving its regulatory posture — particularly in states with aggressive clean energy mandates.

Power Purchase Agreements (PPAs) have become a standard tool for large operators. By contracting directly with renewable energy generators for 10-to-15-year terms, data centers lock in price certainty while satisfying RPS compliance. Microsoft, Google, and Amazon have collectively signed hundreds of these agreements. Smaller regional operators are increasingly following the same playbook, even at a more modest scale.

What the Next Five Years Look Like

The trajectory is clear: data center power demand is going up, grid infrastructure is struggling to keep pace, and state energy policy will increasingly be the variable that determines where capital flows.

Several dynamics are worth watching closely. First, states that have historically been energy policy laggards are beginning to move — driven partly by the economic development opportunity that data center investment represents, and partly by federal pressure tied to infrastructure funding. That creates new opportunities in markets that were previously off the table.

Second, the rise of AI infrastructure — with its dramatically higher power density per rack compared to traditional compute — is forcing a rethinking of what a data center actually needs from the grid. A facility designed around 5-10kW per rack suddenly needs to support 30-50kW per rack for GPU clusters. That changes cooling requirements, power infrastructure, and ultimately the utility conversation in ways the industry is still working through.

Developers who engage state energy policy as a strategic variable rather than a compliance checkbox will have a structural advantage in the next cycle of infrastructure buildout.

The operators best positioned for this environment are those building teams that combine technical depth with regulatory fluency — people who can read an interconnection study and a legislative calendar with equal confidence. That combination is rare, and it commands a premium.

For anyone acquiring, developing, or financing data center assets, the due diligence checklist now has to include a detailed review of state energy policy trajectory — not just current rates and incentives, but where the regulatory environment is heading over the life of the asset. The difference between a deal that works and one that doesn't increasingly lives in that analysis.
