Are Tax Breaks for Data Centers Worth It?

Every state wants a piece of the data center boom. The pitch is familiar: offer a sales tax exemption on servers, cooling equipment, and power infrastructure, and watch hyperscalers like Amazon, Microsoft, and Google plant flags in your jurisdiction. Billions in capital investment. Hundreds of high-paying jobs. A modern economy announced with a ribbon-cutting ceremony.

South Dakota is the latest state wrestling with this calculus — and the debate happening there is the same one playing out in Virginia, Texas, Georgia, and a dozen other states. The question isn't whether data centers create economic value; they do. The question is whether the tax exemptions required to attract them are a smart trade or whether states are leaving serious money on the table for comparatively thin returns.

What Data Center Tax Exemptions Actually Cover

At their core, data center sales tax exemptions eliminate the tax burden on the equipment and infrastructure required to build and operate a facility. That means servers, networking hardware, cooling systems, backup power equipment, and often the electricity consumed to run it all. In states with a 5-7% sales tax, these exemptions can represent tens of millions of dollars per facility — and hyperscale campuses running into the hundreds of megawatts can generate exemption values in the hundreds of millions.

The exemptions aren't subtle. For a $1 billion data center build-out in a state with a 6% sales tax rate, the hardware exemption alone could represent $60 million in forgone revenue.

Most state programs attach conditions: minimum capital investment thresholds (often $25-$150 million), commitments to job creation, and sometimes requirements around renewable energy sourcing. South Dakota's framework follows this general model. The theory is sound — create a favorable cost environment, attract investment that wouldn't otherwise come, and capture economic spillover through income taxes, property taxes, and indirect employment.

The theory, however, deserves scrutiny in practice.

The Economic Rationale: Real, But Often Overstated

Data centers do generate genuine economic activity. Construction phases employ hundreds of electricians, ironworkers, and HVAC technicians. Property tax revenues from large facilities can meaningfully fund local school districts and municipal services over 20-30 year asset lifespans. The presence of world-class connectivity infrastructure can attract technology businesses that cluster around reliable, low-latency compute resources.

Investor appetite for data center-adjacent real estate and infrastructure has also never been stronger. Vacancy rates in primary markets like Northern Virginia's "Data Center Alley" are sitting below 1%, which is why secondary markets — including states like South Dakota — are actively competing for overflow demand. From an economic development perspective, landing a hyperscale tenant in a secondary market is a legitimate win.

But the economic case for the exemptions themselves often relies on a logical sleight of hand: conflating the value of the investment with the value of the tax break used to attract it.

The honest question state legislators should ask is counterfactual: would this facility still be built here without the exemption? For operators choosing between a handful of viable sites, a tax break can genuinely tip the decision. For facilities that need a specific geography — fiber routes, water access, power grid capacity — the exemption may be capturing credit for a location decision that was already made.

Energy Consumption: The Cost That Doesn't Show Up in Press Releases

This is where the calculus gets complicated, and where the South Dakota debate reflects a tension most states haven't fully reckoned with.

A modern hyperscale data center consumes anywhere from 100 to 500+ megawatts of power. To put that in context, 100 MW is roughly the output of a mid-sized natural gas peaker plant, or enough electricity to power 80,000 average American homes. The facilities' AI workloads are increasingly demanding — GPU-dense clusters for model training — push toward the higher end of that range and beyond.

That energy demand has real infrastructure costs. Utilities must plan for and build transmission capacity, sometimes years in advance. Grid operators have to account for concentrated, large loads that don't behave like distributed residential demand. And when a state offers an energy use incentive or electricity tax exemption on top of equipment exemptions, ratepayers sometimes absorb the cost of infrastructure upgrades while the data center operator pays reduced rates.

States that offer both equipment and electricity exemptions without corresponding grid investment requirements are, in effect, asking existing ratepayers to subsidize the infrastructure buildout for private operators.

There's a defensible version of this arrangement — if the data center commits to renewable energy procurement or on-site generation that strengthens grid resilience. Several states are beginning to require Power Purchase Agreements with new renewable projects as a condition of receiving exemptions. That's a meaningful structural improvement over blank-check incentive programs.

Job Creation: The Number That Requires a Footnote

The job creation argument is where data center tax exemptions face their most legitimate criticism — and where legislators and the public most often get misled by headline figures.

Construction jobs are real, substantial, and temporary. A large data center build might employ 1,500-2,000 workers over an 18-24 month construction period. Those workers spend money locally, and that economic activity is genuine. But when the ribbon gets cut, a hyperscale facility typically runs on a permanent staff of 50-200 people. The ratio of capital invested to permanent jobs created is extraordinarily high compared to manufacturing facilities or distribution centers.

A $500 million data center that creates 75 permanent jobs represents roughly $6.7 million in capital investment per job. Compare that to an automotive assembly plant, where a similar investment might support 1,000-2,000 permanent positions. The jobs data centers do create tend to be high-wage — network engineers, facilities managers, security personnel — but the volume is modest relative to what the investment figures suggest.

The insider reality that economic development offices rarely advertise: data centers are capital-intensive, not labor-intensive, and optimized specifically to keep headcounts low.

That's not a criticism of the industry — it's how modern infrastructure works. But it means that states using job creation as the primary justification for data center tax exemptions are measuring the wrong thing. The more honest metrics are property tax revenue over time, utility tax contributions, and indirect economic multiplier effects from the presence of enterprise-grade infrastructure.

Where Policy Goes From Here

Several states are already recalibrating. Virginia — which hosts the largest concentration of data centers on earth, accounting for roughly 70% of global internet traffic passing through its northern corridor — has begun debating whether its exemption framework still makes sense at scale. When one industry sector dominates electricity demand growth and receives preferential tax treatment simultaneously, the political math starts to shift.

The emerging policy direction in forward-thinking states involves converting unconditional exemptions into performance-based incentives: facilities that hit specific job thresholds, renewable energy commitments, or community investment benchmarks receive the full benefit, while those that don't receive partial or no exemption. It's a more administratively complex approach, but it aligns the incentive with the actual public benefit rather than the mere presence of capital.

For secondary markets like South Dakota, the calculus remains different. When your state isn't already saturated with data center investment, the competitive pressure to offer exemptions is real. Holding the line while neighboring states offer blank-check incentives is a difficult political position, even if it's the fiscally responsible one.

What's becoming clear across the industry is that the era of unconditional data center tax exemptions is approaching its ceiling. AI-driven demand is pushing facility sizes and energy consumption to levels that make the old incentive math unsustainable. A 500 MW AI training campus consuming the output of a large power plant simply cannot be treated the same way as the 20 MW colocation facility these exemption frameworks were originally designed to attract.

The states that get ahead of this shift — building incentive structures that reward genuine economic contribution rather than raw capital investment — will attract better projects on better terms. The ones still racing to offer the deepest unconditional exemptions may win the short-term announcement while signing up for a long-term fiscal problem they won't fully recognize until the next budget cycle comes around.
