Is Data Center Development Built on Fantasy?

Every serious investor in infrastructure right now wants the same thing: exposure to data centers. The pitch writes itself — AI is exploding, cloud demand is insatiable, hyperscalers are signing decade-long leases, and the digital economy only moves in one direction. What's not to love?

Quite a bit, as it turns out.

Beneath the headline numbers and breathless projections, an uncomfortable pattern has emerged in how data center development is being financed, underwritten, and sold to investors. The standard line — *become a data center developer, print money forever* — is, in the words of those watching this sector closely, "based on little more than wish-casting and fantasy." That's a striking indictment, and it deserves serious unpacking.

The Gold Rush Mentality Has a Price

Data center development has attracted the kind of capital that historically chases momentum, not fundamentals. The numbers are genuinely staggering: global data center investment surpassed $200 billion annually in recent years, and demand projections tied to AI workloads have caused developers and investors alike to suspend their normal skepticism.

When a sector attracts capital faster than it can absorb talent, technology, and infrastructure, discipline disappears. That's not a warning about data centers specifically — it's a pattern that repeats across every infrastructure boom, from merchant power plants in the early 2000s to speculative broadband fiber in the late 1990s.

The players now crowding into data center development range from seasoned operators like Equinix, Digital Realty, and Iron Mountain — firms with decades of operational know-how — to a wave of newcomers who've rebranded themselves as developers because the market rewarded the label. Private equity shops, family offices, regional real estate developers, and even energy companies have all planted a flag. Not all of them belong there.

The insider reality is this: building a data center shell is straightforward. Operating one at the reliability, latency, and power density standards that hyperscale tenants actually demand is an entirely different discipline. The gap between those two things is where a lot of optimistic projections go to die.

The Financial Assumptions That Don't Hold Up

Here's where the fantasy element enters the picture most clearly. Data center financing models are frequently built on assumptions that look reasonable in a pitch deck but fragile in practice.

The most dangerous assumption is treating a letter of intent as equivalent to a signed, bankable lease. Hyperscalers — Microsoft, Google, Amazon, Meta — have enormous leverage in lease negotiations. They move slowly, renegotiate, and have the ability to walk away from preliminary commitments that a developer may have already borrowed against. A developer who has broken ground based on an LOI and a handshake is carrying far more risk than their capital stack reflects.

Then there's the power problem. Securing grid interconnection for a large-scale data center — think 100MW to 500MW facilities, which are now standard for AI-optimized campuses — can take anywhere from three to seven years in many U.S. markets. Developers who underestimate interconnection timelines are essentially selling investors a product that can't be delivered on the schedule the pro forma assumes. That's not a minor scheduling issue; it's a fundamental threat to project returns.

Construction costs have also proven stubbornly resistant to the assumptions baked into deals signed 18 to 24 months ago. Supply chain constraints on critical electrical gear — transformers, switchgear, UPS systems — have extended lead times dramatically. A transformer that once had a 16-week lead time now routinely runs 18 months or more. Projects underwritten on pre-2022 cost assumptions are frequently coming in significantly over budget, and the equity in the deal absorbs that hit first.

The data center financing community hasn't fully reckoned with these compounding risks. Debt is still flowing, spreads remain relatively tight for tier-one sponsors, and the narrative around AI demand is powerful enough to override the questions that should be asked more loudly.

Where Real Opportunity Still Exists

None of this means data center development is a bad business. It means the *undifferentiated* version of it is dangerous.

The genuine opportunities in this sector cluster around a few specific themes. First, edge data centers serving markets that hyperscalers won't prioritize — mid-sized metros, secondary industrial regions, and latency-sensitive applications that can't consolidate into a Northern Virginia or Phoenix mega-campus. These facilities are smaller, harder to finance at scale, but also face less competition and serve stickier demand.

Second, the intersection of data centers and renewable energy infrastructure is generating legitimate structural opportunity. Hyperscalers have made binding public commitments to 100% clean energy, and developers who can deliver co-located or contracted renewable power have a real competitive advantage — not a marketing one. A data center campus with an adjacent solar-plus-storage facility, or one with a direct offtake from a wind project, is a fundamentally more attractive product than one that relies entirely on grid power from a congested utility.

Third, repurposing underutilized industrial facilities — former manufacturing plants, decommissioned power stations, large warehouse assets — offers a path to faster permitting, existing grid connections, and lower land acquisition costs. These adaptive reuse plays require operational creativity, but they solve the interconnection timeline problem in a way that greenfield development cannot.

How Serious Investors Are Managing Risk

Sophisticated infrastructure investors approaching this sector are asking different questions than the market was asking two years ago.

The first filter is power: not projected power capacity, but contracted, permitted, and timeline-certain power. If a developer can't demonstrate a clear path to energization with hard dates, the project's return profile is built on assumption, not reality.

The second is tenant quality and lease structure. A 10-year absolute net lease with a creditworthy hyperscale tenant is a very different asset than a 3-year colocation agreement with a mid-market enterprise customer. The financing, valuation, and risk profile of those two assets should look nothing alike — but in heated markets, they've sometimes been underwritten similarly.

Regulatory exposure is underappreciated. Several major U.S. markets — Northern Virginia, the Phoenix metro, parts of the Pacific Northwest — have seen municipalities impose moratoriums, zoning restrictions, or water-use regulations targeting data center development specifically. A project that assumes smooth entitlement in a market where the political wind has shifted is carrying undisclosed risk.

The investors who have historically done well in infrastructure cycles are the ones who showed up early, bought discipline when the market abandoned it, and focused on assets with real contracted cash flows rather than speculative demand projections. That framework applies here.

What Comes Next

The data center sector is not going away, and AI-driven demand is real — the question is whether the supply being built will match where that demand actually lands, at what cost, and on what timeline.

The next 18 to 24 months will likely produce a shakeout among smaller, undercapitalized developers who entered the market without the operational expertise or balance sheet to absorb delays, cost overruns, and the occasional tenant who decides to build their own capacity instead of leasing. That consolidation will be painful for some investors, but it will also clarify which developers are operating businesses and which ones were just wearing the costume.

The operators with genuine site control in power-advantaged locations, real relationships with hyperscale procurement teams, and the construction expertise to deliver on budget and on schedule will emerge from that shakeout in a stronger competitive position. The ones running on narrative will not.

For infrastructure investors, the right posture isn't cynicism about the sector — it's skepticism about the underwriting. Demand for compute infrastructure is a structural fact. The price you pay for access to that demand, and the quality of the assets you're buying, is where fortunes are made or lost. That's not a fantasy. That's how investing has always worked.
